I realized that every time I had a loss, I needed to learn something from the experience and view the loss as tuition at the College of Trading. As long as you learn something from a loss, it's not really a loss.

Stop looking at losses as problems and start viewing them as opportunities to elevate yourself to the next plateau. .-Jack D Schwager

Different Forms of Credit Risk in Forex Trading

* Settlement Risk—A Form of Credit Risk

It was noted in Chapter 2 that foreign exchange trading is subject to
a particular form of credit risk known as settlement risk or Herstatt
risk, which stems in part from the fact that the two legs of a foreign
exchange transaction are often settled in two different time
zones, with different business hours. Also noted was the fact that
market participants and central banks have undertaken considerable
initiatives in recent years to reduce Herstatt risk. Two such efforts
are worth mentioning.

In October 1994, the New York Foreign Exchange Committee, a private-
sector group sponsored by the Federal Reserve Bank of New York,
published a study entitled Reducing Foreign Exchange Settlement Risk,
which examined the problem of settlement risk from a broad
perspective. The Committee found that foreign exchange settlement risk
is much greater than previously recognized and lasts longer than just
the time zone differences in different markets. In the worst case, a
firm can be "at risk" for as long as 72 hours between the time it
issues an irrevocable payment instruction on one leg of the
transaction and the time payment is received irrevocably and
unconditionally on the other leg. The Committee recommended a series
of private sector "best practices" to help reduce Herstatt risk,
including establishing arrangements to net payments obligations,
setting prudent exposure limits, and reducing the time taken for
reconciliation procedures.

More recently, in March 1996, the central banks of the major
industrial nations issued a report through the Bank for International
Settlements, called Settlement Risk in Foreign Exchange Transactions,
which highlighted the pervasive dimensions of settlement risk,
expressed concern about the problem, and suggested an approach for
dealing with it. The report confirmed the finding of the New York
Foreign Exchange Committee that foreign exchange settlement exposure
can last up to several days, and it recommended a three-track strategy
calling for:

* individual banks to improve management and control of their foreign
exchange settlement exposures;

* industry groups in the private sector to provide services that will
contribute to the risk reduction efforts of individual banks; and

* central banks to improve national payment systems and otherwise
stimulate appropriate private sector actions.

Some steps have been taken to reduce settlement risk, and others are
being considered to help deal with this problem. There are "back-end"
solutions, using netting and exchange clearing arrangements to modify
the settlement process, and "front-end" solutions, which change the
nature of the trade at the outset, modifying what is to be exchanged
at settlement. (See Box 8-1.)

Steps have also been taken to improve central bank services in order
to reduce foreign exchange settlement risk. At the beginning of 1998,
the Federal Reserve extended Fedwire operating hours. Fedwire is now
open 18 hours a day. Its operational hours overlap with the national
payment systems in all other major financial centers around the world.
Similarly, CHIPS has expanded its hours and introduced other
improvements.

* Sovereign Risk—A Form of Credit Risk

Another element of credit risk of importance in foreign exchange
trading is sovereign risk—that is, the political, legal, and other
risks associated with a cross-border payment. At one time or another,
many governments have interfered with international transactions in
their currencies. Although in today's liberalized markets and less
regulated environment there are fewer and fewer restrictions imposed
on international payments, the possibility that a country may prohibit
a transfer cannot be ignored—the United States Government has imposed
such restrictions on various occasions. In order to limit their
exposure to this risk, banks and other foreign exchange market
participants sometimes establish ceilings for individual countries,
monitor regulatory changes, watch credit ratings, and, where
practicable, obtain export risk guaranties and other forms of
insurance.

* Group of Thirty Views on Credit Risk

As with market risk, the management of credit risk has become more
complicated and more sophisticated with the development of derivative
instruments and, more generally, the evolution of financial markets.
The Group of Thirty report, Derivatives: Practices and Principles,
addressed questions of measuring, monitoring, and managing credit risk
in derivatives activity. The report recommended that each dealer and
end-user of derivatives should assess the credit risk arising from
derivatives activities based on frequent measures of current and
potential exposure against credit limits. It further recommended that
dealers and end-users use one master agreement as widely as possible,
and that each counterparty document existing and future derivatives
transactions, including foreign exchange forwards and options, and
cover various types of "netting" arrangements. The report also
recommended that regulators and supervisors recognize the benefits of
netting arrangements and encourage their wider use.

More recently, other ideas have been put forward for a portfolio
approach to credit risk, similar to the value-at-risk approach to
market risk. The aim would be to produce a single number for how much
a bank stands to lose on a portfolio of credits of varying
characteristics, and thus to determine how much the bank should hold
in reserve against that portfolio.

    Forex Market Outlook 12/06/11

Well it looks like S&P is at it again, reversing yesterday's promising start to the US trading session by putting 15 Euro zone countries on negative credit watch, including France and Germany based on the potential non-actions of the EU leaders summit at the end of the week.  This is similar to the actions they took against the US with issuing the warning shot, though they did actually follow through with the downgrade based on Washington political ineptitude.

However this could be more problematic for the Euro zone as yields had been declining which would help them in debt service relief.  This comes on the heels of the Merkozy announcement yesterday which is attempting to provide a stronger European fiscal union by requiring countries to have a balanced budget, then imposing sanctions against those who don't comply.  They are also looking to speed up the establishment of the ESM, in addition to a change in the Basel rules over what type of assets banks can hold.

None of this is ground-breaking stuff and the S&P downgrade is essentially saying that they need to do more.  Apparently they haven't been watching the scene unfold over there and the pace at which things get done.  US Treasury Secretary Geithner is over there this week to try to force action.  My sense is that this meeting like the others will be more of the same.

The data in the Euro zone did look promising though, as GDP figures came in as expected showing a gain of 1.4%.  More importantly, German factory orders came in much better than expected posting a quarterly gain of 5.2% vs. an expected .9%.  The ECB rate decision on Thursday is expected to reveal a 25bp reduction to 1%.

Contrary to my speculation yesterday (see chart of the day) the RBA reduced interest rates 25bp to 4.25% citing global recession concerns and the problems in the Euro zone.  Australian GDP figures are due out tomorrow, followed by employment figures on Thursday.

Later this morning, the Bank of Canada will release its rate policy decision and are expected to remain steady at 1%.

In Switzerland, CPI data showed a decline in prices of .5%, the most in nearly 2 years and lower than the consensus estimate of a decline of .3%.  This is worrisome for the SNB who have struggled to weaken the Swiss franc to help with exports so they are considering further action, including lower the target area vs. Euro from 1.20 to 1.30 or even going so far as to make interest rates negative.  Should the problems in the Euro zone exacerbate, they may be fighting an uphill battle.

As a result, we are seeing some Japanese yen strength which has received some money flows from the other safe havens on risk aversion and unwind of carry trades from the Australian interest rate reduction.

Not much happening in the UK today, with home prices coming in lower than expected.  The pound has been trading in a "middle ground" somewhere between the Euro risk appetite and the Swissie risk aversion.  Industrial and manufacturing production figures will be out tomorrow, followed by the BOE rate decision on Thursday where no change is expected.

There is little news expected out of the US for the rest of the week so all eyes are on Europe.  This morning's mild risk appetite has just flipped to risk aversion so we are seeing some early selling after some overnight gains.  If we can make it through the first half of the US session without some Euro negativity, then we could see a late-day rally.

    SELL Bajaj Auto

Bajaj Auto sales have dropped on M-o-M basis. In an interview on CNBC,
Rajiv Bajaj, MD, Bajaj Auto stating that it was expected post Festive
season and other factors like rising interest rate and petrol rise is
the reason in slowdown in sales. But if you compare Bajaj auto with
its competitors like Honda, Hero MotoCorp, Yamaha and Suzuki whose
sales have increased tremendously on M-o-M basis in the same period.
With the introduction of new variant like CBR150 by Honda, Impulse by
Hero MotoCorp and R15 by Yamaha will have an adverse effect on the
Bajaj premium bikes. Honda has increased its production capacity due
to Alwar plant and its further increasing its capacity to 3.5 lacs
due to setting up a karnatak plant by Oct 2012. With decrease in
waiting period of Honda's unicorn and Shine will give a stiff
competition to discover and pulsar. It is on the verge of launching a
new cheapest 110cc bike ever worth Rs.27, 700 in Indian domestic
market by Jan, 2012. Italian based Piaggio is also penetrating in the
two-wheeler segments with attractive variations of bikes by January
2012.This will have a direct impact leading to a price war within the
two-wheeler bikes in this segment. On an export front, Bajaj auto is
getting hit by Hero MotoCorp, as it is setting up a 100% export plant
in Sanand Gujarat and Honda, through its China plant has introduced
its new variant Honda Ace125cc (pricing 31,000 INR) in Nigerian and
South African market. Hero MotoCorp on the other hand, has initiated
its distribution network in all the 11 countries where Bajaj is
exporting. In three-wheeler segment Hero MotoCorp is coming in a very
big way and Piaggio is increasing its capacity by 40%. According to
the sources, LIC and Citi group have also recommended a sell on Bajaj
Auto. Within a year 11 new models is going to launch in this segment
having an adverse effect on the old model of Bajaj and TVS.
In the current market the most preferred brand of two-wheelers is
Honda which will replace Bajaj's 2nd position by December 2011 & by
March -12, Bajaj will downgrade to 4th position giving its way to TVS
    in Indian market.
Considering all this factor, we recommended a STRONG SELL on Bajaj
auto with a target price of Rs 1100.
